Next step, is to get a working shell, and run "strace passwd".
Why do you think that may be useful?
Because then you would notice (*) that login tries to open "/dev/tty"
fails and then the login aborts.

(*) at least that is what I saw in my case, and this is what I used to
debug the "telnet not logging in" problem I had
Sovled with removing of the "x" on /etc/passwd file. Is not "the
solution", but is any a good compromise for now.
